This NPC is an Easter egg. Robert Wisnewski was one of the art team responsible for the Shivering Isles expansion, and it can be assumed that his fellow Bethesda employees didn't approve of a beard he tried to grow during the development process.
Additionally, it could be (humorous) self-deprecation on the part of the developers, as Sheogorath is the only character in the game with a physical beard; the player is limited to changing the tone of their face instead of being able to choose from beard models as in most other character generation systems.
Oblivion Remastered Appropriately, he has been given a beard in Oblivion Remastered. This cannot actually be seen in-game due to a bug.
