Capacity utilisation measures how much of a business's maximum possible output is actually being used. It's expressed as a percentage. For management, tracking capacity utilisation is one of the most practical ways to monitor operational efficiency.
The formula is simple: current output divided by maximum possible output, multiplied by 100.
A factory designed to produce 10,000 units a month but currently producing 7,500 has 75% capacity utilisation. That’s 7,500 units divided by 10,000 units. 75% utilisation means that the business has 25% spare or unused capacity
Most businesses aim to operate at a capacity utilisation of between 80 and 90% - that’s a sweet spot that balances productive use of assets with a little slack for maintenance and unexpected demand.
Low capacity utilisation - below 60% - can signal a problem. Fixed costs are spread over fewer units, so unit costs rise, and profitability falls. If a business is very quiet, then employees might also become demotivated, perhaps worrying about their jobs.
Very high capacity utilisation - at or close to 100% - is a different problem. The business can't meet new demand, staff are overstretched, machines break down more often, and quality can slip.
